In embryonic stages, before a male's Y chromosome activates, we are all females, with vaginas and nipples. Once the Y chromosome activates, the testis "drop" from the stomach to the exterior of the would-be vagina into a little sac (this is why when you get kicked in the balls, you feel it in your stomach) and the clit develops into a fully-grown penis.
We keep the nipples; however, physical mammary glands RARELY develop, meaning that a male being able to give out breast milk is very rare.
Hermaphrodites are formed when the Y chromosome activates then deactivates; scientists speculate that homosexuality appears when the chromosome activates in the body but not the brain, meaning that the sexually active part of the brain "thinks" you're a girl for some reason during development, and thus you are attracted to other males. The brain normally catches this and fixes it AFTER the sexually active part of the brain has developed, meaning that that ONE part of the brain still thinks you're a girl for some strange reason.
For homosexuality in females the process is the same, it's just that the brain seems to "think" that they have a Y-chromosome when they don't.
As for transvestites and people who SWEAR that they are a member of the opposite sex when they aren't, its just that the brain never "realized" that a male, for example, was NOT a female.
